Issuer-backed and Synthetic Structures
Issuer recognition asks whether the original issuer's arrangement recognizes the holder's instrument and transfer. Asset backing asks what assets a party holds and how they relate to issued claims. Synthetic exposure asks what payment formula links the holder's outcome to a reference. A product can answer these questions in different combinations.
What you will learn
- Separate issuer recognition, asset backing and a price-linked obligation.
- Identify collateral and counterparty questions in a synthetic structure.
- Compare failure pathways without assuming that one label proves safety.

Learning objectives
- Separate issuer recognition, asset backing and a price-linked obligation.
- Identify collateral and counterparty questions in a synthetic structure.
- Compare failure pathways without assuming that one label proves safety.

The SEC staff's tokenized-securities statement discusses issuer-sponsored and third-party custodial or synthetic models. A third-party instrument may not provide the original issuer's obligations or shareholder rights, and can add the third party's insolvency risk. The statement is U.S. staff opinion without independent legal force. SEC staff statement
Worked example: a price promise with collateral
Imagine fictional Redwood shares have a reference price of 40. Structure A's assumed documents recognize an investor's ten original shares. Structure B issues a cash-settled contract whose gain equals ten times the reference-price change. The B counterparty posts 60 of teaching collateral. These are separate scenarios.
If the reference rises to 45, B owes the investor 10 × (45 − 40) = 50 under the stated formula. The posted 60 appears sufficient for that single obligation before other costs or claims. If the reference instead rises to 50, the formula gives 100, exceeding the posted 60. Collateral at one snapshot does not guarantee every future payment.
This does not mean the investor necessarily recovers only 60 or exactly 60. Priority, control, other obligations, closeout and legal enforcement require the actual agreement. The example demonstrates a potential shortfall, not an insolvency result.
Recognized share → issuer/share-class rights and register
Backed vehicle claim → held assets + custody + liabilities + holder terms
Synthetic contract → reference formula + counterparty + collateral + closeout
A hedge held by the counterparty can reduce its economic exposure, but the holder must still establish access to performance under the contract. The existence of a hedge is not direct ownership of the hedge by the holder.
Evidence for each structure
For a share representation, verify the recognized register and instrument class. For a backed vehicle, inspect assets, liabilities, segregation claims, custody and redemption. For a synthetic contract, inspect payoff, collateral, valuation source, margin or closeout, funding if applicable and dispute procedures. Do not borrow voting rights from the reference company's shares.
A reserve report is evidence of its actual scope and date, not proof of every obligation. An audit of software does not inspect the external securities or determine recovery rights. BIS's arrangement framework helps keep these dependencies visible. BIS
The relevant comparison is not “physical backing good, synthetic bad.” Each structure needs evidence of its promised rights, operational dependencies and exits. A poorly documented backed claim can be difficult to evaluate, while a clearly documented synthetic contract remains a different instrument with its own risks.
Common misconceptions
“Backed means original issuer-recognized shareholder.” Asset holdings and shareholder recognition are distinct.
“Collateral guarantees every payment.” Amount, control, competing claims and future exposure matter.
“Synthetic means no underlying reference discipline.” It means a contractual exposure; its actual formula and controls must be examined.
Risks and limits
No contract, collateral sufficiency, securities permission or legal priority is assessed. The teaching formula omits fees, timing and closeout rules. Actual instruments can be nonlinear or margined differently. Current evidence and jurisdiction-specific review are required; no trade or counterparty was tested.
Exercise and answer
Exercise: A ten-share price-change contract moves from 40 to 50 with 60 collateral. What obligation does the teaching formula produce, and is full payment established?
Answer: It produces 100. Full payment is not established by 60 collateral, and the actual recovery requires additional contractual and legal evidence.
