Clearing and Settlement

A matched trade identifies an agreed transaction. Clearing-related processes determine or manage the resulting obligations under their rules. Settlement completes the relevant delivery and payment obligations. Do not assume every market uses the same clearing arrangement or that a matched trade is already final delivery.

What you will learn

  • Separate determining obligations from discharging them.
  • Calculate a simple net obligation only under an assumed valid agreement.
  • Identify finality, settlement money and delivery-versus-payment boundaries.

Learning objectives

  • Separate determining obligations from discharging them.
  • Calculate a simple net obligation only under an assumed valid agreement.
  • Identify finality, settlement money and delivery-versus-payment boundaries.

Matching is not the final step

A matched trade identifies an agreed transaction. Clearing-related processes determine or manage the resulting obligations under their rules. Settlement completes the relevant delivery and payment obligations. Do not assume every market uses the same clearing arrangement or that a matched trade is already final delivery.

CPMI-IOSCO PFMI separates legal basis, settlement finality, settlement money and linked obligations. Principle 12 concerns final settlement of one obligation if and only if the linked obligation settles, addressing principal risk. It does not eliminate every credit, liquidity, legal or operational risk. BIS: PFMI

The principles provide a structured set of questions, not a claim that this site operates or certifies a clearing system.

Worked example: netting needs a basis

Imagine two fictional parties, A and B. A owes B 100 currency units from one teaching transaction and B owes A 60 from another. Assume a valid agreement and operational rules permit these two obligations to be netted in the same currency and settlement cycle. The resulting net cash amount is 40 from A to B.

Without that assumption, the arithmetic 100 − 60 does not itself discharge either legal obligation. Different currencies, timing, participants or insolvency rules could prevent the intended netting. A system should retain the original transactions and the authorized netting result rather than erase the gross evidence.

For a separate asset exchange, imagine A owes 20 units of a security and B owes 400 currency units. These are not quantities to subtract. A linked settlement mechanism needs to coordinate both different obligations, not treat the asset and cash as one net number.

Trade records → determine obligations → authorized netting if applicable
                                        ↓
                                settlement instructions
                                        ↓
final delivery + final payment evidence

Finality is a defined condition

Identify the point at which a transfer is recognized as final under the actual system and legal arrangement. A message sent, queued or confirmed by one technical layer may be narrower evidence. A timeout can leave an unresolved transaction rather than establish cancellation.

Settlement money also matters. Receiving a token claim is different from receiving a specified bank or central-bank asset. An atomic exchange between tokens may leave a separate redemption process. State which obligation the agreed payment asset satisfies and what remains outside the boundary.

Liquidity needs do not disappear merely because principal risk is reduced. A participant can need sufficient assets or money before completing a linked exchange. Reservations, queues, expiry and recovery need rules. A design that prevents one-sided delivery can still fail to settle on time when one side cannot fund.

The infrastructure map should show who determines obligations, holds resources, submits instructions and confirms recognized completion. If a clearing intermediary becomes a counterparty under a particular arrangement, document that mechanism; do not assume every venue automatically guarantees the trade.

Common misconceptions

“Netting arithmetic is legal discharge.” A valid basis and actual process are required.

“A clearing step means every risk is guaranteed away.” Scope and remaining exposures matter.

“Technical confirmation is always legal finality.” Define the actual recognized condition.

Risks and limits

This lesson does not determine enforceable netting, clearing membership, finality law or default waterfalls. The examples assume rules purely for teaching. PFMI is an international standard with specific applicability, not a universal retail-contract promise. No settlement instruction, central counterparty or bank payment was tested.

Exercise and answer

Exercise: A owes 100 and B owes 60 in the assumed valid same-currency netting cycle. What is net, and may the original evidence be discarded?

Answer: A owes B 40 under the stated assumptions. Retain the gross records and authorized netting decision; subtraction alone is not proof that every original obligation was legally discharged.

A owes 100 and B owes 60 in the assumed valid same-currency netting cycle. What is net, and may the original evidence be discarded?
